Earnout vs. Seller Note: How Deferred Sale Payments Differ
Updated 2026-10-21 · Gregory Garone, CEPA®
Short answer: A seller note is a fixed debt the buyer owes you, so the amount is known but collection depends on the buyer. An earnout is a contingent payment that may never be earned. Neither should be treated as cash at closing in a retirement plan.
Earnout vs. Seller note, side by side
| Question | Earnout | Seller note |
|---|---|---|
| Amount | Variable; depends on future results | Fixed principal plus interest |
| Main risk | Targets missed, or results shaped by decisions the buyer controls | The buyer cannot pay; often subordinated to bank debt |
| Your control after closing | Usually little, unless the agreement protects it | Rights are those in the note and security agreement |
| Typical tax treatment | Often installment-method capital gain as earned; depends on structure | Installment-method gain on principal; interest is ordinary income |
| Retirement planning | Plan as if it may be zero; treat any payment as upside | Plan for the schedule, with a reserve in case of default |
When each one tends to fit
Earnout may fit when
- Buyer and seller disagree on value and future growth would close the gap.
- You will stay involved and can influence the results being measured.
- Targets are clear, measurable and protected from buyer manipulation.
Seller note may fit when
- The buyer needs financing help but the price is agreed.
- You want a predictable payment schedule.
- You can obtain security, personal guarantees or other protections.
An example
Illustration only: an offer of $6 million might be $4.5 million at closing, a $750,000 seller note over five years and a $750,000 earnout. A conservative plan would count the $4.5 million after taxes and costs, schedule the note payments with a default reserve, and model retirement once without any earnout.
Questions to bring to your CPA or advisor
- How exactly is the earnout target measured, and who controls the inputs?
- Where does the seller note rank against the buyer’s lender?
- What security or guarantee backs the note?
- Does the retirement plan still work if neither deferred payment arrives?
Common questions
Are earnout payments taxed as capital gain?
Often, if they are treated as additional purchase price. If they are tied to continued employment they can be treated as compensation. The agreement’s wording and your CPA’s review decide this.
What interest rate should a seller note carry?
At least the IRS applicable federal rate to avoid imputed interest, and often more to reflect the risk of lending to the buyer.
Can I count an earnout in my retirement plan?
It is safer to build the plan without it and treat any earnout received as a bonus or a source of later goals.
What happens to a seller note if the buyer defaults?
Your remedies are those in the note, security agreement and any subordination agreement. Senior lenders are usually paid first.
